Input device settings error

Im using audacity and when I push the Record button (the red circle) the following here comes up:

Does anyone know how to fix this?

In Control Panel > Sounds > Recording does the mic get recognized? Check if the Windows Sound Recorder is able to record sound using mic.

I have no microphone, but with Audacity you can record digitally. I was able to do it on XP, but not on Windows 7.
